Also the pilot bushing looks too big, I guess I am supposed to remove that rusty ring thing which acts as a retainer and then the bushing sits behind it?

Sorted, and for future if anyone is wondering, the place where the starter bolts onto the bell housing, the inside needs grinding out approx 2mm, and starter spaced away 3mm.

That rusty bit is the auto pilot bearing, and you use a coal chisel (or similar) to hit it each side until it comes out, and the pilot bushing is installed behind it.

Thanks to Jimmer :)

So... back in now. That ring is a basterd and really tight. Knocking it on either side isn't going to budge anything (at least in my case). I had to use a pipe wrench and spin it while spraying wd-40 into it, and eventually it spins enough to come out.

Sounds like a nightmare, soon be sorted.

There is a 12mm diameter difference between the TT and NA flywheel, so you should use a 6mm spacer. Although as the starter action is spring loaded Im not suprised 3mm is working ok.
